24, swedish world variety 59 Peterson, won 6-4 6-4 in China on Sunday to claim her second WTA title.
Watson broke early in the sets but was instantly pegged back both times, with Peterson.
The game was played inside after a rain delay in the conclusion.
Watsons form this week means if the new rankings are published the 27-year-old is certain to scale back within the worlds top 100.
It was the very first time that the Briton had dropped WTA final, winning her previous Hobart in 2015, three at Osaka at 2012 and Monterrey at 2016.
